I know that you are not suppose to overlap territories but I know that you can put a territory inside another territory, how do you do that because I've been trying that and its not working out for me.

You really need to cut a hole in the outer territory in the shape of the inner one. This makes the inner one look like it's on top, even though technically the territories aren't overlapping.

Well, there are many ways. Simples one would be to place the small territory on top of the bigger, select them both and use Path -> Difference.
